What the spread tells you
Healthy premium — the income compensates for real-estate risk at the level buyers typically accept. This is the zone where a deal stands on its own income.

A capitalization rate, or cap rate, is the annual net operating income divided by the property's value. It is a deliberately narrow measure: it asks how much operating income the asset produces relative to the price, before a mortgage is considered. That makes it useful when two buyers have different loan terms but are comparing the same building. Their financing can change their cash-on-cash return, but it does not change the building's going-in cap rate.
This calculator turns three visible inputs into two outputs. You enter property value, annual rental income, and annual operating expenses. The calculator subtracts expenses from income to produce net operating income, then divides that NOI by property value and presents the result as a percentage. The expense field explicitly excludes mortgage payments because cap rate is unlevered. The result is therefore a screening metric for the asset itself, not a promise about the cash left after debt service.
A higher percentage means more reported NOI per dollar of value, but it does not automatically mean a better purchase. A higher cap can reflect deferred maintenance, unstable occupancy, weaker rent growth, or a property that requires more management. A lower cap can accompany durable income, stronger demand, or a price premium for a more defensible asset. Treat the percentage as the beginning of comparison rather than the conclusion.
Property value is the denominator. For a purchase analysis, use the price you are actually testing rather than an optimistic future valuation. For an existing holding, current value can be useful when you are asking what yield the asset produces at today's market value. The distinction matters: the same income can generate a different cap rate when the denominator changes, even though the building has not collected one extra dollar of rent.
Annual rental income is the top-line amount the property generates in a year. Enter an annual figure, not a monthly figure. If a unit rents for $3,000 per month and there are twelve comparable months, the annualized amount is $36,000 before any vacancy or other operating costs are deducted. If the income input already reflects a vacancy allowance, do not subtract that same allowance again in expenses. Keep the treatment consistent so the result is not understated twice.
Annual operating expenses are the recurring costs required to operate the property. Depending on the asset, these may include property taxes, insurance, routine maintenance, management, utilities paid by the owner, and a realistic allowance for vacancy or credit loss. The component's hint is important: mortgage payments do not belong in this field. Interest and principal describe financing; they are not operating costs for the unlevered cap-rate calculation.
The calculation can be written in two short steps. First, net operating income equals annual rental income minus annual operating expenses. Second, cap rate equals net operating income divided by property value, multiplied by 100 when expressed as a percentage. The calculator returns both the capitalization rate and the intermediate NOI so you can inspect the arithmetic rather than relying on a percentage with no visible basis.
For example, enter a property value of $400,000, annual rental income of $36,000, and annual operating expenses of $12,000. NOI is $36,000 minus $12,000, or $24,000. Dividing $24,000 by $400,000 gives 0.06, which the result display formats as a 6.00% cap rate. The companion output of $24,000 is useful because it lets you challenge the income and expense assumptions directly.
The formula is sensitive to both sides of the fraction. Holding NOI at $24,000, a $400,000 value produces a 6.00% cap, while a $480,000 value produces a 5.00% cap. Holding value at $400,000, increasing NOI to $28,000 produces a 7.00% cap. Those are arithmetic changes, not changes in risk quality; the analysis still needs evidence that the new price or income is realistic.
Imagine a small rental property offered at $620,000. Its stated annual rental income is $58,000 and its listed operating expenses are $16,200. Entering those figures gives NOI of $41,800 and a cap rate of approximately 6.74%. In plain language, the stated operating income is about $6.74 for every $100 of property value. That is a useful starting point, but it is not yet a conclusion about value.
Now review the expense evidence. Suppose the owner has omitted a reasonable vacancy allowance and understated recurring repairs, bringing the more defensible annual expense figure to $21,000. With the same $58,000 income, NOI becomes $37,000. The cap rate falls to approximately 5.97% at the same $620,000 value. Nothing about the asking price changed; the quality of the income estimate did. This is why the NOI output deserves as much attention as the headline percentage.
For a comparison, a second property priced at $560,000 with annual rental income of $52,000 and expenses of $14,200 produces NOI of $37,800 and a cap rate of about 6.75%. The two properties have nearly identical reported cap rates, but the second comparison is meaningful only after checking tenant quality, lease terms, condition, location, and whether both expense lists use the same standards. A rounded percentage cannot make unlike assets equivalent.
The most common cap-rate error is to treat gross rent as NOI. Gross rent is income before the costs of producing it. A property can show attractive rent and still have modest NOI after taxes, insurance, management, utilities, maintenance, and vacancy are recognized. The calculator does not infer those costs for you; it assumes the annual expense input is your considered operating-cost estimate.
Self-management is another source of distortion. If an owner performs the work personally, the cash expense may be small, but a comparison with professionally managed properties should use a consistent management assumption. Otherwise one property appears more efficient simply because the owner is donating labor. The same discipline applies to utilities, cleaning, landscaping, and other services that may be paid by an owner in one building and by tenants in another.
Large replacements deserve careful treatment. A roof, boiler, or other major improvement is not an ordinary monthly operating bill, yet ignoring the property's predictable capital needs can make the income look safer than it is. The cap-rate output is not a reserve account and does not forecast a repair schedule. Keep the stated operating expenses internally consistent, then separately investigate upcoming capital work before treating a high percentage as protection.
Do not enter a monthly rent in the annual rental income field. A $3,000 monthly figure entered as $3,000 instead of $36,000 would make NOI and cap rate dramatically too low; multiplying an annual figure by twelve would create the opposite error. Label your source period and use one year for both income and expenses.
Do not include mortgage principal or interest in annual operating expenses. Doing so lowers NOI and turns the calculation into a confused mixture of asset yield and financing performance. If you want to know whether a loan leaves money after debt service, use a rental cash-flow or cash-on-cash analysis after this asset-level screen.
Do not use scheduled rent while quietly ignoring vacancy, arrears, concessions, or a tenant who is not paying. Do not omit management because the current owner manages the property personally. Do not use an unusually low insurance bill or temporary tax treatment as though it will continue without verification. Each shortcut increases NOI and therefore increases the displayed cap rate.
Finally, do not combine today's price with an unproven renovation income and call the result a going-in cap rate. A future stabilized scenario can be useful, but it is a different scenario. Label it, document the work and leasing assumptions, and compare it with the current-income result rather than replacing the current result.
The capitalization rate is best read as a normalized comparison of current operating income and value. It is not a total-return forecast because it does not directly include appreciation, rent growth, selling costs, taxes, financing, or the timing of future capital spending. It is also not a guarantee that the displayed NOI will recur. The number is only as durable as the leases, tenants, expense records, and physical condition behind it.
Compare like with like. A cap rate for a fully leased property with long remaining lease terms should not be treated as interchangeable with the same percentage on a building facing vacancies, short renewals, or substantial deferred maintenance. Use similar property type, condition, location quality, occupancy profile, and income basis when building a comparison set. If the inputs are not prepared on the same basis, the percentages are precise-looking but analytically weak.
A useful review asks what would have to be true for the result to hold. Would the rent continue at the stated level? Are expenses normalized? Is the value based on an actual offer or a hopeful appraisal? Does a planned repair make the first year's NOI unrepresentative? The calculator gives you an answer to the arithmetic question; these checks address whether the arithmetic describes the asset you may actually own.
Cap rate and net rental yield are close relatives when they use the same NOI and value, while gross yield ignores operating expenses and will usually look higher. Cash-on-cash return adds the financing structure and the investor's cash contribution. Debt service coverage asks whether operating income supports the loan payment. These metrics answer different questions, so disagreement between them is not necessarily a problem; it often identifies the part of the deal that needs more inspection.
